Week 6 6.1Short-Run Decision Making: Relevant Costing
(The following are excerpts from: Managerial Accounting The Cornerstone for Business Decisions, by Mowen & Hansen, Thomson South-Western, 2006)
Opening ScenarioBill McCormick, founder and president of Audio-Blast, Inc., hung up the phone and I let out an excited “Yesss!” A major automobile manufacturer wanted to meet with him to discuss installing Audio-Blast’s main productthe mega-blast speaker system into its new sports car.
That way Audio-Blast speakers would be installed at the factory on all units of the sports car. Bill quickly assembled his management team: Carol Maldonado, controller; Gene Bickford, vice president of sales; and Harry Lester, production head. After Bill briefed them on his phone conversation, the following conversation took place:
Gene: This is the break we’ve been hoping for! How many units do they need? 20,000? 50,000? Our sales will go through the roof!Harry:That’s great, Bill, but I’m worried about our production line handling a big increase in volume.
This order could easily double our current volumemaybe triple it! We’re cramped for space as it is. At the beginning of every month, raw materials are stacked in the aisles and the break room; at the end of the month, those materials are used up, and we’re stacking finished product all
over the place. We don’t have enough space right now, and we’ll need to hire more people, maybe put on an additional shift.
Gene: Even so, triple the sales equals triple the profits. We’ve been talking about growing our business. I say, let’s go for this.
Carol: Hold on, Gene, triple the sales does NOT necessarily mean triple the profit. Harry has a great pointwe may need to significantly increase our fixed costs by adding warehouse space for finished product as well as space for increased inventory of materials.
In addition, we’ll need to check out better venting methods for painting and drying the speaker boxes. Our hazardous emissions from painting are getting close to critical level.
Gene: Carol’s rightwe need more sophisticated venting equipmentthe EPA is starting to require it. I can hardly stand to walk back to the drying room. Plus, we owe it to our people to make sure we’re not making them sick.
Bill: Those are good points. Harry, why don’t you go on the assumption of 10,000 more units per year and work with our engineering consultant to outline any changes necessary. I want you to come up with several alternatives that would work for increases in production from 20,000 to 50,000 units per year.
Carol, if you can work with Harry to estimate costs of the various alternatives that would be great. Then, Gene, you and I will prepare for the meeting. With the production and cost data, we’ll be better able to talk price and quantity with the automobile manufacturer
